"The chilli grenade is a non-toxic weapon and when used would force a terrorist to come out of his hideout.So what's it designed to be deployed against: crowds or terrorists?
Because what kind of government would consider organized groups of citizens opposed to its policies to be one and the same?

Law Enforcement agencies have been using Oleoresin Capsicum (OC)“Pepper sprays” for a less-than-lethal form of force since the middle 70s in the US. And, have been looking for a hotter "more effective" method of "control" every since as some people have a higher tolerance to "OC" than others.
I've used "OC" on people, dogs, and, upon one occasion, ran a skunk out of a lady's home with the stuff. It is a pretty effective weapon that can be used in lieu of deadly force. Of course, discretion must be employed. It's not proper to indiscriminately spray just anybody who may have pissed you off.
It stands to reason that somebody somewhere managed to mix up a bigger and better concoction. I'm just surprised that India beat the US to it.

Our kind of government.
The same government which thinks that the Department of Education needs combat shotguns.
India's "military experts" are a little behind the power curve, aren't they?
OC grenades, both pyrotechnic blast and aerosol dispersal, have around about as long as the defensive sprays. You can also get OC shotgun shells.
I've used it as an animal repellent around gardens for years.
And just to be different, a couple of young idiots I knew tried to spice up some chili with defensive spray. I'm glad I wasn't there, but I wish I could have seen a video of the disaster.
Any government that actively uses counter-insurgency operations against it's own people views them as "terrorists". Why else are they monitoring everyone's emails, phone calls, and blogs? Why is a computer assessing the threat-level of this blog comment?
Because the government institution (not just the "D" & "R") is far removed from public accountability, as Noam Chomsky once said, "...there’s a very substantial gap between public opinion and public policy on a host of major issues." Government will conduct it's own business, it's own way, and if you're opposed to it, you're a threat, you're a terrorist.
Stomping on the squishy citizenry is easier now:
Directional Microwave - Surface burns make you feel an urgent need to get away. Useful to channel serfs to go where you want them, or away from some particular place.
Sound & Light - Either will make you puke and lie down. Together, it's truly amazing. Junior goons with boots get to go in and cuff the wretching serfs.
Fatalities and horrific injuries are 'unfortunate accidents'.
